Diversification 101

Diversification spreads exposure across imperfectly correlated risks so one story is less likely to ruin the plan.

What you will learn

  • Distinguish true diversification from ticker-count illusion
  • Understand correlation risk in stress
  • Apply diversification with regional markets in mind

Key terms

Correlation
How two returns tend to move together; high correlation reduces diversification benefit.
Concentration risk
Too much outcome depends on one factor, sector, or name.
Asset class
A broad category such as equities, bonds, cash, or commodities.

1. More tickers ≠ diversified

Ten semiconductor stocks can still be one bet. Diversify by risk drivers: sectors, geographies, factors, and sometimes asset classes.

2. Stress is different

In crises, correlations often rise. Diversification still helps on average, but it does not erase drawdowns when everyone sells risk together.

  • Home-country bias is common and can be intentional - size it knowingly.
  • Currency is an extra risk when you diversify internationally.
  • Rebalancing is how diversification stays honest over time.

3. A practical checklist

List your top five risk bets. If they all need the same macro outcome (lower rates, strong AI spend, soft landing), you are less diversified than your broker statement suggests.

Same theme, many tickers

Owning five “AI winners” in one country can look diversified by name count and still collapse together if the theme corrects. Adding non-tech sectors or another region changes the risk mix more than adding a sixth similar name.

Common mistakes

  • Confusing number of holdings with number of risks
  • Ignoring that cash and short bonds are also portfolio tools
  • Never rebalancing after a single theme dominates

Try this on StockWatch

  • Build a watchlist across sectors and regions
  • Compare country hubs instead of only one market
  • Use Compare to see how names move together over a range

Takeaway

Diversify by risk drivers, not by ticker count alone.
